I just did a sector by sector restore of a Winhex image file to a backup drive, but am now getting message from the OS that the files are corrupt and unreadable. It was a 149GB image file restored from a Win Server 2k3 volume to an XP one.

I'd expect the files to be viewable without a problem. What's up?

A lot can go wrong when transferring logical drives. More fail-safe is cloning a complete drive. You should be able to view and access files directly with WinHex when opening the image file.
